Bluetooth is a short-range wireless communication protocol.  Any device that has bluetooth can communicate with any other device that also has bluetooth and is in range.  

Because it is short range, it uses less energy than WiFi and is therefore suitable for "pairing" small devices such as phones with headsets.  Additionally, small devices, such as phones, can communicate and exchange data with each other without incurring call charges.  My kids often exchange music, pictures and other sounds with their friends and each other using their bluetooth enabled phones.

There are some security concerns with bluetooth however.  If a device is left open and unsecured, other people can use their blutooth device to "steal" data from the open device.  This is known as "bluejacking".   Having said that, it is easy to secure a bluetooth device so that it will not accept unwanted attempts to communicate with it from an unknown device.
