    It goes in 4 inches per hand

    and you measure from the hoof on the ground to the highest part of the wither

    13.3   14.00 14.1   14,2 14.3  then 15.00 etc

    Ex: my Half-Arabian mare is 16.3 hands so she is um, lets see... (4 X 16.3)  65.2 inches tall at the withers?

To add to the answers already given here: the term is a no-nonsese kind of term in that it is the approximate width (4") of a human hand!  So, you could put your hand on the ground (sideways), then your other hand just above it, then the first hand, and so on, all the way up to the height of the horse, and that's how tall (how many hands tall) he/she is.
