It comes from an old, old story that is now mostly found in children's books.  The story is about a tailor that was supposed to make a new suit for the emperor, but instead he came up with a scam, pretending to sew a new suit, and told everyone that only the most elite could see the clothes.  No one wanted to admit they couldn't see them, including the emperor, so when the "suit" was finished, the tailor pretended to put it on the emperor and he paraded down the street naked.  Finally, a child, who didn't know enough to be politically correct, asked why the emperor was naked, and the jig was up.  The expression, "the emperor's new clothes" therefore refers to a scam.
