What hotels do people normally stay during Carabana?

I'd want to stay downtown. I avoid Toronto on Carabana but the Westin Harbour Castle or SoHo Metropolitan would put you right in the middle of the action.

The Sheraton Centre is good and close enough to walk but also a little north of the action. Holiday Inn on King.

If you want something fancy the King Edward or Le Germain.

The Drake is a bit far from the action (short cab ride or long walk distance) but they will probably have their own special inhouse celebrations going on.

I always stay at Le Germain and it is excellent. I have had to stay at Sheraton twice and it was ok.
