I think the whole purpose of the story is to contrast the madness of the inmates and the madness of Batman. Perhaps the Joker lured Batman there to see how depraved Arkham is. With the obvious insanity of Dr. Cavendish, it may have been possible the inmates were being mistreated. It's purely speculation on my part, though because they never say it. I assumed it because Two Face let Batman go at the end. At any rate, it's a Dale McKean and Grant Morrison team. It's kind of strange, what can I say?
