These companies are making money primarily through advertisments.

Email services by themselves are not the primary money makers.  People are less inclined to click on advertisments while checking their email.  

However since most people check their E-Mail accounts daily, or atleast once a week by offering free email services these companies are building value in their website and brand that brings people back over and over.

It's basically a hook, to keep people coming back to their website and using the other services.    When you signup for your free email, they also collect your personal information which is valuable demographic information.   Checking your email frequently allows them to put a tracking cookie on you, and observe your browsing and search habits.

In the case of google and yahoo, this allows them deliver more targeted advertisments to you (which you are more likely to click) and show you products or services you are more likely to signup for or buy.

Collecting this data also makes it easier for these companies to sell advertising to companies by providing more indepth details on their user bases shopping habits.  

Free email is more a tool to drive other profit centers then generate great profits by itself.
