It really depends on what your primary uses for the device are going to be.

Both can play games, videos, and music, but with different strengths/weaknesses.

The PSP is primarily a gaming machine.  It can use a removable memory card for storing videos and music, but these must be placed onto the PSP in a specific manner or they won't be recognized.  Memory card storage goes up to 16GB - if you don't mind spending the cash.  For other applications, you're going to be pretty limited, and you'll have to hack your PSP first, which can be risky.

The iPod Touch is primarily a music and video player.  It has a lot of other applications you can purchase as well which make the iPod Touch more of an organizer in some regards.

Again, it depends on what your needs are.  If you want games - get the PSP.  If you want music with iTunes - get the iPod.
